The amount of the trade discount varies depending on who is ordering the products and the quantities they are ordering. For instance, a retailer might only order 100 t-shirts from a manufacturer at a time and receive a 5 percent trade discount. A wholesaler, on the other hand, might order 1,000 t-shirts at a time and could receive a 12 percent discount. Trade discounts are also based on customer loyalty and vendor relationships over time. Most businesses do not offer early payment discounts, so there is no need to create an allowance for sales discounts. For example, if a retailer purchases 100 units of a product with a list price of $10 each and receives a 20% discount, the retailer will pay $800 instead of $1,000.

What is a Trade Discount?

The reseller does not necessarily resell at the suggested retail price; selling at a discount is a common practice, if the reseller wishes to gain market share or clear out excess inventory. Companies may offer many types of discounts to their customers. These discounts come with various objectives, for example, encouraging customers to buy more or pay promptly. In accounting, discounts fall into two categories, trade and cash discounts. Trade discounts are deducted outright from the product’s listed price. Meaning, the seller records the sale at the price net of the trade discount.

By doing so, you can immediately reduce sales by the amount of estimated discounts taken, thereby complying with the matching principle. Another common sales discount is «2% 10/Net 30» terms, which allows a 2% discount for paying within 10 days of the invoice date, or paying in 30 days. Neither the buyer nor the seller records the discount amount in the books of accounts. They only record the transaction of sale/purchase in the accounts of both parties. The discount by the manufacturer to the wholesaler is 15%. Compute the gross amount, discount amount, and net amount.

What is Trade Discount?

The final entry at the time of payment, in the books of ABC Ltd, will show the cash worth 980,000 as debit as this is the amount being received. The cash discount of 20,000 will also be a debit since it is an expense for the business. The total accounts receivable worth 1,000,000 will be credited as total assets (receivables) are being reduced. A company may choose to simply present its net sales in its income statement, rather than breaking out the gross sales and sales discounts separately.

What is Trade Discount

Companies do not disclose trade discounts as a part of their accounting and financial reporting. A cash discount, on the other hand, is calculated on the invoice price of the items. Suppliers or wholesalers usually provide their buyers with a credit period. If the buyer makes a quick payment within the mentioned credit period, the seller offers an additional discount on the pre-decided invoice price (that may or may not be net of existing trade discount).

Note that trade discounts are different from early-payment discounts. It is important to realize that the only bookkeeping entry relates to the net price (840) given to the customer.
